Definitely visit the Gingerbread house at the The Fairmont San Francisco.  All the major hotels compete in gingerbread construction, and you can see the work at the St Francis Hotel Spa, Palace Hoteland San Francisco Marriott Marquis. The hotels go all out with the holiday decor and the people watching is great.  You can have tea or a snack.

Golden Gate Park is great with kids.  Visit the museums or just run around the park. Exploratorium on the Embarcadero Center will also keep your kids entertained.

Or take Muni through San Francisco Chinatown (streets might be too intense for a 2 year old).

Your kids can play for free at the Fan Lot at SF Giants AT&T Park  It is open 10AM to 4PM and you can access the fan lot from the 2nd and King entrance.  There is the Coca Cola slide and T ball diamond.  You might find some other kids there too.

Visit 511.org transit site to plot your routes around the city.  You can get to the Golden Gate Bridge, Dolores Park, Mission District or any other part of the city.  You can even take your kids to San Francisco International Airport (airport) via Bart to be entertained.

Have fun.

Don't miss Yerba Buena Island. There is an awesome playground, carousel, childrens' museum, ice skating and more. Riding the cable car is an obvious answer, but a trip highlight for kids. The Cable Car Museum  is definitely worth visiting; you can see the underground workings of the street cars.
